Pumping the brakes seems to make them tighter for 5 seconds or so then back to spongey.

Another question: what did you top up the power steering with ATF? If so that's wrong it should bee CHFS II which is bright green and not very viscous - there were errors in some early Volvo handbooks saying 'use ATF' (red) using ATF will destroy the 'O' ring seals - no more power steering!

OK, forget what I said about the loss of vacuum assist. This latest clue points toward a failing master cylinder.

Brakes were bled but the mechanic couldn't find any leak. 2 weeks later they are getting soft again.
Any pointers as to what the issue could be?

If you replaced the master cylinder one of the calipers has a leak, or one of the brake lines. You should be able to confirm by finding the brake level dropping in the reservior - then use your nose to find the stinky leak.

Mechanic did mention one of the calipers was rusty but couldn't see or smell anything. Slow leak?

If it is frozen, it will give you a bad pedal by letting the hoses swell instead of building pressure. That might be it.

It was braking well after bleeding so would have expected it to be a bad immediately after if caliper was stuck.

I've had a stuck caliper that gave me weird feeling brakes, some of the time. I'm guessing though, can't fault your reasoning.
