Same designer did both cars.

“The Volvo Tundra was a concept car built and designed by Bertone in 1979. Bertone's design prompt was to do "something delicious" based on the Volvo 343.[1] The angular design was by Marcello Gandini, and continued the themes developed for the Lamborghini Silhouette and the Reliant (Anadol) FW11.”

Yes, W126(?) I think is the designation for their late 70s - 80s sedans. Good call.

Why would Mercedes let him do this?

"The basis of the Tiara was the long wheelbase version of the W126 Mercedes-Benz S-Class sedan. In the case of the Tiara, Monteverdi carried over the entire drivetrain, as well as the interior, including doors and glazing of the base vehicle. The external changes were limited to a redesign of the front and the rear and on independent bumpers."

It had Peugeot 505 taillights.

At this time, the US (probably some/all West countries) was in a brutal recession. Gigantic inflation. My dad was getting around 10% from a savings account, and mortgages were over 15%.

In that light I think it might make this make more sense. MB needed to move units to keep lines open. And they probably guessed right that this manufacturer would not outshine their own products.

That’s my 100% speculation, worth 100% of what you paid for it.

Money Market accounts in the era paid up to 18 % interest. Inflation had been high and the feds raised interest rates to slow down the economy. This was in my first years out of college. The oil field manufacturer I worked for was making cost of living raises every few months. It was very crazy. A few years later, the economy slowed and there were many unemployed in the oil industry.
